In a previous blog article, I highlighted the increasing buzz in the market in the past 12 months around the topic of environmental, social, and governance (ESG) reporting and why CFOs and Finance teams are paying more attention to it.  In this article, I’ll highlight why a growing number of organizations are leveraging OneStream to align their ESG reporting with their financial reporting and broader corporate performance management (CPM) processes, and the value that delivers.

ESG Reporting in Focus for CFOs

ESG reporting (a.k.a. Sustainability Reporting) refers to the disclosure of data covering a company’s operations in three areas: environmental, social, and corporate governance. It provides a snapshot of the business’s impact in these three areas for investors, customers, and wider stakeholders. The value of ESG reporting is that it ensures organizations consider their impacts on sustainability issues and enables them to be transparent about the risks and opportunities they face.

For many years, ESG reporting was an annual, voluntary disclosure by public and private companies to their stakeholders about the impacts of their enterprise on the environment and society and how they are managing these programs.  With an increasing amount of capital (now roughly $35 Trillion) flowing into “sustainable” mutual funds and ETFs, there is increasing stakeholder interest in ESG reporting and increasing demand for more detailed and frequent disclosures from public and private enterprises.

As a result, corporate sustainability and climate change efforts are fast transitioning from voluntary to mandatory in many countries, and even the US SEC is moving towards defining clear disclosure guidelines for public companies.  Based on this inertia, there is a clear driver for companies to develop robust sustainability and ESG strategies with transparent reporting to stakeholders.  And this is one of the primary reasons ESG reporting is becoming a hot topic for CFOs and Finance teams.

Aligning ESG Reporting with Financial Reporting

As ESG reporting transitions from voluntary to mandatory it will require the same level of governance, control, accuracy, and auditability as financial reporting.  And since CFOs and Finance teams fully understand how to drive control and accuracy in financial reporting, they are best suited to overseeing the collection, consolidation, and reporting of ESG and data alongside financial results.

While ESG reporting is quickly becoming mandatory, meeting an organization’s sustainability objectives will require a management process that’s similar to the corporate performance management (CPM) process that Finance teams employ to help them meet their financial objectives.  This process includes goal setting, planning, monitoring and reporting, and analyzing results to track progress and make adjustments as needed to stay on track.

As stated by Accenture in a recent survey report on ESG reporting, “Meeting demands for sustainability data will be integral to company performance.  Making a CFO responsible for sustainability is essential for ensuring a company meets its ESG goals.  Companies are much more likely to extensively embed ESG in core management processes when the CFO has accountability for ESG metrics.”

Aligning ESG with Financial Reporting and CPM

While many organizations manage ESG reporting via spreadsheets or point applications, both of these approaches create a data collection, consolidation, and reporting process that’s separate from the financial reporting process. And if ESG metrics need to be reported alongside financial metrics, wouldn’t it be better if this data was collected in the same system and processed as financial data?

Based on these capabilities, OneStream’s platform is well-suited to supporting the collection, consolidation and reporting of ESG data and commentary for internal and external reporting. Much of the emissions data can be found in the local ERP systems and sub-ledgers. For example, energy bills, water consumption, fuel usage is all available on the invoices in the ERP data.  But the formatting, units, etc., are likely all different and there are many other offline or manual data collection processes that need to happen to bring everything together and holistically report on ESG initiatives.

Customers Leading the Way

OneStream has several customers that are already using our platform to collect, consolidate and report ESG data.  One example is a CPG holding company that has grown organically and via acquisitions of many food providers.  When they acquire companies, they let them keep their existing ERP systems as they are all manufacturing companies.  As a result, they have over 50 different GL/ERPs at 100+ locations.

This organization had been collecting data for financial and ESG reporting via spreadsheets and email, so it was highly manual, time-consuming, and prone to errors. They selected OneStream (see figure 2) to collect, consolidate and report their financial and non-financial/ESG data.

With OneStream the organization now has one system for actuals, budgets, quarterly forecasts, ESG reporting, weekly operations data, and M&A analysis. Having a single system and process saves time and reduces redundancy in data collection.  Subsidiaries provide a single submission for financial and ESG reporting.  The company has eliminated errors in data collection by using data entry forms with validation checks for key environmental and social metrics.

Conclusion

ESG and Sustainability reporting is rapidly moving from a voluntary to mandatory process.  CFOs and Finance teams need to get engaged to ensure the accuracy and integrity of ESG and sustainability reporting to a variety of stakeholders.  Aligning ESG reporting with the financial reporting and performance management process and system can eliminate duplication, increase accuracy, ensure compliance and improve the overall management of ESG initiatives.

ESG reporting is likely to be one of the most significant changes to corporate reporting for decades ahead.  Increasingly, organisations are recognising the benefits effective ESG reporting can bring and are expressing their intentions with updated visions or missions around ESG.

Many of the ESG reporting solutions in the market are focused on only a specific aspect of ESG, such as environmental, health and safety (EH&S) compliance.  That means the solutions aren’t suited to the broader requirements of setting ESG goals and targets, tracking progress against targets, and modelling the impact of ESG initiatives on future financial results.

The buzz around ESG is real.  And the fact that it’s being so widely discussed underpins how it has really become a business imperative for organizations to develop a strategy for ESG reporting & planning and then take positive action. 

Research shows that positive action on ESG pays off.  How?  By making companies more resilient in times of change.  Pandemic-related supply chain interruptions offer the perfect example.  Companies that invested in trusted relations with suppliers and employees got production back on track faster and grew faster than companies without those relations – underpinning the need to incorporate ESG across the organization.

Introduction

While moderating a recent joint webinar with PwC on ESG reporting & planning, I was joined by Julie Bogus (ESG Consulting Partner at PwC), Leonardo De Biasi (Performance Management & ESG Partner), and Liane Boyer (OneStream Senior Solutions Consultant).

I kicked things off by quoting a statement from PwC’s research: “Now is of course time to get serious about climate risk.”  But I also emphasized that even more important is recognizing the positive opportunities that arise from taking action.

Then I polled the audience with the following question: “How concerned are you that your organization does not have the right technology in place to support ESG reporting that meets the regulations where you operate?”

The results were interesting – 49% of respondents felt somewhat concerned and 25% felt highly concerned.  Only 4% reported not being at all concerned.

The Evolution of ESG

After the poll results, Ms. Bogus explained the three key elements of ESG: Environment, Social & Governance.  But the focus for organizations, she emphasized, should be on more than just the environmental aspects (e.g., emissions/pollution/waste) to include a wider focus on the people impacted by an organization and the demonstrated governance and leadership.  She then described how not all topics are equally relevant to all organizations.  The relevance level depends on the industry.

Next, she shared some key statistics (see Figure 1) to support the statement that organizational stakeholders know they must drive transformation with a positive ESG focus.

Ms. Bogus then spoke about the ESG landscape of regulations, some only in the proposal stage as with the SEC and others fully announced as with the EU.  Still, though, EU member states must ratify the regulation, which she emphasized could take another year.

The reporting framework developed by the Task Force on Climate-Related Financial Disclosure (TCFD) (see Figure 2), Ms. Bogus went on to explain, underpins the reporting standards being developed by the International Sustainability Standards Board (ISSB), the European Financial Reporting Advisory Group (EFRAG) and the US SEC.

Ms. Bogus then shifted to talking more widely about why many organizations today struggle to incorporate ESG due to having limited policies, procedures and governance, highlighting the following challenges:

A panel session followed where I asked questions to Ms. Bogus and Mr. De Biasi. Here’s a breakdown of what our Q&A covered:

To wrap up the Q&A, I asked Mr. De Biasi whether he sees financial leaders doubling down on ESG investments and initiatives again in 2023.  He referred to the second poll we ran during the webinar, the results of which showed that 41% of respondents reported investing in new technology.  While he saw that as a positive sign, it’s simply not enough.  And he explained why:  Every organization must have the right technology in place to meet all ESG reporting and planning requirements. Anything less simply leaves some organizations lagging behind competitors and over-exposed to risk.

Modern organisations can no longer ignore the buzz around ESG.  Short for Environmental, Social and Governance, ESG is a reaction to Milton Friedman’s 1970s credo that the social responsibility of business is to increase profits.  But far too many examples today show how this narrow definition of social responsibility has negatively impacted employees, local communities and/or the environment – all of which are stakeholders. 

Failing to consider these stakeholders threatens sustainable business models.  Combatting that threat, ESG aims to consider all stakeholders in the company.  And OneStream’s capabilities for ESG reporting & planning ensure that trusted information can be effectively available as and when required.  But before we dive into all of that, let’s first review the benefits of ESG and the bidirectional relationship between organisation and climate.

The Benefits of ESG

Research shows that ESG pays off.  How?  It makes companies more resilient in times of change.  The interrupted supply chains during the pandemic offer the perfect example.  Companies that invested in trusted relations with suppliers and employees got production back on track faster and grew faster than companies without those relations. 

Not convinced?  Well, then consider the following.

Growing demand for sustainable investments, a market estimated to reach $34 trillion in 2026, runs rampant today.  Within that environment, fund managers must consider demands like zero emissions/zero pollution, no child labour, equal opportunities and much more throughout the entire value chain of portfolio assets.

These considerations require data, typically non-financial data, and the quality of that data is questionable at best.  Using that data leaves asset managers facing the risk that their green funds or equality portfolios contain some rotten eggs.  And just around the corner lies greenwashing and other types of reputational damage.

At the same time, governments across the globe want to accelerate the transition to renewable energy. The EU Green Deal, the US Inflation Reduction Act and similar transition programs in other parts of the world all aim to support private investments in green technology – with massive amounts of public money.  Yet these governments face a big challenge:  How can governments ensure they’re supporting truly green technology and not just some repackaged old tech?

So again, data of questionable quality is an issue.  How, then, can anyone trust the data quality?  Governments have an advantage here:  they have regulatory bodies.  What do they do for ESG?  They regulate it.  The US-SEC has issued drafts that are expected to become law as of FY 2024.  In November 2022, the EU parliament voted for the CSRD, which will also become mandatory starting in FY 2024 for the first cohort of companies.  Other jurisdictions (e.g., UK, ANZ, Singapore, SA) have passed or will soon pass similar legislation.

Using quantitative and qualitative data to report on environmental and social topics, combined with governance, will ensure policies are in place and anchored throughout the company, all the way up to the executive level. This process is a huge undertaking for companies.   It’s a journey.  Some companies have been on this journey for 15-20 years.  Others are just getting started.

This topic is expansive, but a blog post is not an essay.  To stay mindful of your time, let’s just zoom in on energy transition and the resulting focus on climate change as part of the larger environmental topic.

The Bidirectional Interaction Between Organisation and Climate

Through their activities, organisations impact the environments in which they operate, and organisations’ emissions of greenhouse gases (GHGs) potentially impact climate change.  Organisations can make choices to reduce that impact, however.  So when organisations claim a desire to become NetZero by 2035, they need to make choices that achieve that goal. 

The consequences of not taking action on emissions can negatively impact the business model of a organisation.  When making decisions for the future, organisations should therefore consider the related risks and opportunities of climate change.

See the similarities with Finance?  With setting financial targets and reporting on progress.  With identifying opportunities and mitigating risks that impact the future capabilities to make a profit.  These steps are what financial outlooks are all about.  Similar to financial outlooks, financial markets discount the resilience to climate change and other ESG performance metrics in the stock price of a company.

How can Organisations ensure they are prepared for this journey?

With an ever-increasing requirement from the financial markets to have better transparency into Environmental Social & Governance (ESG)/Sustainability initiatives, enterprises must collect, measure and publish non-financial information on ESG-related risks and opportunities to attract or retain investors.  ESG goes beyond a simple collection exercise of new KPIs.  In fact, much like the current external financial disclosures produced today, ESG reporting is becoming a key investment criterion.  This criterion elevates the conversations from “just” reporting KPIs to instead developing an ESG investment strategy designed to respond to market expectations. For the past few years, OneStream Software has sponsored Hanover Research surveys of Finance executives to gain a better understanding of how they are helping their organizations navigate the complexities of today’s economic landscape.  The Q4 2022 Hanover Research survey included over 650 financial decision-makers and aimed to understand their expectations for 2023 regarding inflation, a potential recession, supply chain disruptions, talent management, ESG and DEI initiatives, and technology investments.  Keep reading to learn the results of the most recent survey on ESG initiatives. 

ESG Initiatives Still in Focus

With ESG reporting guidelines converging and new mandatory disclosure requirements being proposed by the US SEC and regulators in other countries, investments in ESG remain a priority.  Half of organizations surveyed expect to invest more in ESG goals and initiatives in 2023 than in 2022.  The percentage is a slight drop compared to expectations from the Spring 2022 survey (60%).  However, over a third of enterprises expect to invest the same amount in ESG in 2023 (39%) (see Figure 1).

Regarding plans to prepare for changing ESG reporting requirements, just under half of financial executives surveyed have already started or plan to start forming an internal ESG/Sustainability team to define policies and disclosures.  A similar proportion (41%) will begin (or have already begun) implementing new ESG/sustainability policies.  Compared to the Spring 2022 survey, fewer are planning to invest in software to support ESG data collection and reporting.  Among those who currently don’t have a plan in place, half (50%) indicate they may implement a plan if ESG reporting mandates impact their organizations (see Figure 2).

Organizational views of and financial leaders’ involvement in ESG initiatives vary, based on the survey.  Only a quarter (23%) view ESG as being core to the organizational mission.  Meanwhile, almost one-third view ESG as either a way to proactively communicate initiatives to investors and stakeholders (29%) or a compliance requirement (28%). 

Although Finance/Accounting departments are most commonly responsible for ESG initiatives and reporting, this assignment of responsibility is still only the case for about two in five businesses (37%).  Similarly, less than half (43%) of the financial leaders themselves are highly involved in managing the ESG process or practices (see Figure 3).

When financial decision-makers were asked about what type of software is currently being used or planned to be used to support ESG reporting, extensions of CPM software were reported as the most cited software for supporting the collection and reporting of ESG data.  Extensions of ERP systems and purpose-built ESG reporting tools are also both cited by half of organizations (49% each) (see Figure 4).

Summary

ESG Reporting is Rising in Prominence

ESG reporting (a.k.a. Sustainability Reporting) refers to the disclosure of data covering a company’s operations in three areas: environmental, social, and corporate governance. It provides a snapshot of the business’s impact in these three areas for investors, customers, and wider stakeholders. The value of ESG reporting is that it ensures organizations consider their impacts on sustainability issues and enables them to be transparent about the risks and opportunities they face.

For many years, ESG reporting was an annual, voluntary disclosure by public and private companies to their stakeholders about the impacts of their enterprise on the environment and society and how they are managing these programs.  With an increasing amount of capital (now roughly $35 Trillion) flowing into “sustainable” mutual funds and ETFs, there is increasing stakeholder interest in ESG reporting and increasing demand for more detailed and frequent disclosures from public and private enterprises.

As a result, corporate sustainability and climate change efforts are fast transitioning from voluntary to mandatory in many countries, and even the US SEC is moving towards defining clear disclosure guidelines for public companies.  Based on this inertia, there is a clear driver for companies to develop robust sustainability and ESG strategies with transparent reporting to stakeholders.

Converging ESG and Sustainability Reporting Standards

There are several competing standards for ESG/Sustainability reporting including the Global Reporting Initiative (GRI), Sustainability Accounting Standards Board (SASB), Carbon Disclosure Project (CDP), and others.  However, there is now a movement towards a global standard coming out of the recent COP27 conference in 2022.

The IFRS Foundation, which oversees accounting standards in more than 140 nations, mostly in Europe and Asia, announced the creation of the International Sustainability Standards Board (ISSB) at COP26. The foundation will oversee the ISSB as it does the International Accounting Standards Board, formed two decades ago. It expects to release two reporting protocols on disclosures in the second half of 2022.

The main driver for the ISSB creation at COP26 (see figure 1) was the fact that current ESG data is lacking clear standards. The data provided is hard to audit and there is no alignment to the financial statements. This makes it extremely hard for investors and other stakeholders to determine the true risk exposure from the data provided.

CFOs and Finance Teams Paying Attention

While thousands of organizations around the world have already been reporting on ESG and sustainability, the data collection and reporting is often handled by Sustainability teams, Facilities, Human Resources, or other groups.  But CFOs and Finance teams are now paying more attention. Why is this?  Because as this type of reporting transitions from voluntary to mandatory it will require the same level of governance, control, accuracy, and auditability as financial reporting.

But there are other factors driving increasing CFO engagement in ESG reporting.  According to a recent Accenture survey, “the ability of companies to raise capital will increasingly be tied to sustainability objectives.”  Yet “deficiencies in the ability of companies to target, manage, measure and report sustainability performance still hamper the ability of businesses to effectively deliver on their sustainability commitments.”

According to the survey, fewer than half (47%) of large companies have identified how to gauge the sustainability of their operations despite rising pressure from investors, regulators, and lawmakers for disclosure on environmental, social, and governance (ESG) performance.

The collection of quality data is the most important aspect of Environmental, Social, and Governance (ESG) reporting.  Why is that?  Well, the number of data sources is typically far greater for such reporting than in even the financial reporting process.  The difference stems from ESG reporting involving many different aspects, such as reporting on health & safety, fuel usage, property management, waste management, and more.  How do organisations collect all this data?  Despite technology improvements in large organisations over the years, most organisations have a multitude of operational systems from which to extract this data, which makes data collection for ESG quite challenging.

Why Data Collection and Quality Controls Matter

For ESG reporting to be fully effective, the data collection and quality controls must be built-in and use the same rigor as with financial data.  The external image of an organisation is at stake here, leaving no room for second-rate capabilities.

Fuelling that demand is climate change, which is forcing organisations and people to think and act differently, to be more interested in and concerned about how communities are impacted.  Meanwhile, communities are focusing ever more heavily on what their neighbors and favourite brands are doing.  These factors are collectively – and increasingly – pushing organisations towards ethical reporting standards.

Much of the emissions data can be found in the local ERP systems and sub-ledgers. For example, energy bills, water consumption, fuel usage is all available on the invoices in the ERP data.  But the formatting, units, etc., are likely all different and there are many other offline or manual data collection processes that need to happen to bring everything together and holistically report on ESG initiatives.
